The proper handling of financial records is essential for every business in order to know what they have, what they owe, what they are making and what they are spending. Accounting facilitates companies to record transactions and compile accurate financial statements. The golden rules of accounting are one of the most important things to learn when you are getting started in accounting. The rules are used to determine the debiting and crediting of a financial transaction.

The golden rules of accounting can help make bookkeeping easier and more accurate, even minimize accounting mistakes, and ensure that you follow consistent accounting procedures. These rules are useful to students, business owners, or even accounting professionals, as they give a solid base to accounting.

What Are the Golden Rules of Accounting?

Golden rules of accounting are the three basic principles followed to record the transactions based on the account involved. They are applicable to personal accounts, real accounts and nominal accounts. These are the golden rules of accountancy which enable the accountants to determine which side is the debit side and which is the credit side of a transaction.

The first rule is for personal accounts: Debit those who receive and credit those who give. In the traditional personal-account approach, for instance, a business can write a check to a supplier for $500, and then credit the supplier's account when the check is cashed and the supplier's obligation is satisfied, and debit the appropriate expense or payable account depending on the circumstances.

The second rule is for real accounts: Debit what comes in, credit what goes out. Generally real accounts are related to assets like cash, furniture, machinery and equipment etc. When a business buys furniture for $1,000 in cash, the furniture is debited as an asset is brought in, and cash is credited as cash is withdrawn.

Nominal accounts are based on the third rule: Debit all expenses and losses and credit all incomes and gains. For instance, if a company pays $200 for rent, then the Rent account is debited and the Cash account is credited. A business that provides a service will record an increase in a cash or receivable account with a credit to the revenue account.

These accounting rules aid in structuring transactions and in the double entry bookkeeping system, which records each transaction with a credit entry.

Why Are Golden Rules Important in Basic Accounting?

The golden rules of accounting are useful because they offer a simple way of keeping record of some of the more frequent financial transactions. They offer students a comprehension of how accounts work, and allow companies to keep their financial records uniform.

The proper identification of debits and credits is a crucial factor in basic accounting. For instance, when a business buys supplies on cash, its supplies or expense account goes up and its cash goes down (depending on accounting method). Balancing the accounting equation by recording both sides correctly.

This is the opposite of the rule for real accounts, which is to debit what goes in and credit what goes out, and is a commonly used phrase. The formula is: debit what comes in, credit what goes out. It is important to keep in mind the difference to avoid mis-registering asset transactions.

The golden rules also improve the way transactions are reviewed, errors are spotted and financial reports are prepared. In reality, however, today's accounting systems can have different classifications for accounts based on accounting frameworks and the types of transactions. Accordingly, accountants should take into account all the facts connected with the transaction and not just use the word.

Ideally, keep supporting documents like invoices, receipts and payment records. Regularly review and ensure that debits are equal to credits in the journal. When businesses can apply the golden rules, then they will be able to improve the accuracy of their bookkeeping and also will be able to lay down a solid base for financial reporting and decision making.
